Richard Thaler (2017 Nobel laureate in Economics) asked a simple question: is the 100 from your salary the same as the 100 from a lottery ticket? A rational agent says "yes" — but in reality, nearly everyone spends those two sums completely differently. Not all money is treated as money — that's mental accounting. And when rewording the same sentence changes decisions — that's the framing effect. Together they are the deep psychological explanation for why "stop-losses never get executed."


I. Mental Accounting

Traditional finance holds that money is fungible (a dollar is a dollar). Through a series of natural experiments and surveys, Thaler showed: people mentally sort funds into separate "accounts" that don't interconnect, each with its own rules.

The most famous example: lose a 200 movie ticket before the show and most people won't buy another; but if you discover 200 cash missing from your wallet before buying the ticket, most still buy it. Rationally both cases are "lose 200 then pay 200," but in the first case the loss lands in the "movie account" (already paid; seeing the show now costs 400), while in the second it stays in the "cash account" (unrelated to the movie). The boundaries of the accounts determine behavior.

It violates the first principle: money is money. A pot of 100,000 — saved from salary, earned in the market, or won in a lottery — is identical in risk terms: down 10% is 10,000. But mental accounting turns "winnings" into "free chips," so:

Core mechanism: framing sets the "reference point," the reference point sets the "sense of loss," and the sense of loss drives "behavior." The words "stop-loss" carry a built-in loss frame, which is why nobody executes them; relabel them "exit per plan" and half the resistance vanishes.

Remember: it isn't just your brain reframing things — everyone in the market who wants your money is reframing too.

The countermeasure: look only at the numbers; refuse other people's wording. Translate prices, levels, and percentages into "your own frame" before deciding — e.g., translate "historic low" into "5% above my stop level."

The essence: mental accounting makes the aggregate risk ledger impossible to consolidate. Rational agents look only at total assets and total exposure; mental accountants place separate bets in separate buckets, each feeling like a harmless flutter — summed together, an enormous risk position.
